Under the new rules, the active income a business is allowed to claim at the small business amount is tied to the business’ passive income. Businesses with less than $50,000 in annual passive income can claim the full $500,000 at the 9% small business rate. The amount eligible for the small business rate shrinks by $5 for every $1 over $50,000 that a business makes in passive income, until it eventually reaches zero.
Rentals, just like stocks, throw off cash. With rentals we call that cash “rent”, and with stocks we call it dividends. A significant difference however is that the S&P 500 has appreciated at ~6% per year (above inflation) for the last 100 years…..Real Estate has had almost 0 growth above inflation. The biggest surprise is real estate being second to last on my Passive Income Ranking List because I’ve written that real estate is my favorite investment class to build wealth. Physical real estate doesn’t stack up well against the other passive income sources due to the lack of liquidity and constant maintenance of tenants and property. The returns can be huge due to rising rental income AND principal over time, much like dividend investing. If you are a “proactive passive income earner” like myself, then real estate is great.
Real estate investors don’t get to enjoy that lower qualified dividends rate on their passive income, but they get something almost as good- depreciation. Now I’m of the school of thought that you get to take depreciation mostly because buildings and appliances really do depreciate, but even so, it gets pretty favorable tax treatment, particularly for a high earner. Depreciating your property allows you to defer taxes on them until you sell the property and the depreciation is recaptured. That deferral by itself is very useful, particularly if it allows you to defer it until such a time as you are in a lower bracket. You can also avoid that recapture completely by doing 1031 exchanges from one property to another until the owner dies and gets that step-up in basis at death. But wait, there’s more. That recapture tax rate maxes out at 25%, even if you’re in the 39.6% tax bracket.
The key here is that income from equipment leasing or rental real estate is generally treated as passive income, with only limited exceptions. Other businesses, including sole proprietorships, partnerships, limited liability companies, and S corporations, produce passive income if the individual taxpayer in question doesn't meet the standard for material participation.

REITs provide an easy way to get real estate exposure in your portfolio but it is crucial that you avoid asset class overlap. Since many stock and index funds include REIT companies, having a separate allocation to REITs in a portfolio may create double counting. Many entrepreneurs are asking if the new rules will result in them paying additional taxes if their corporations generate passive income in excess of $50,000. Another great aspect of passive income is that it is often completely scalable. Consider my book. If I sell 10 copies of it, I might get $100. If I sell 100 copies of it, I might get $1000. Leveraging your money is great, but leveraging your time through scalability is even better.
It is helpful to have an understanding of the bigger tax items – basis and depreciation. Basis is the cost or purchase price of the property minus the value of the land (note: you cannot depreciate land). The depreciation deduction you can take on residential real estate per year is the basis (cost less land) divided by 27.5. Depreciation is a great tax deduction you can take every year but will affect your gain or loss when you sell the property.
Overall, generating passive income mostly provides benefits. First and foremost, you’re able to make money without using too much of your time. Of course the time you actually spend will depend on your passive income venture, as will the amount of money you put into it. The key is to find the right balance for your existing lifestyle so that you turn a profit without too much spent.
Or you could do joint ventures/strategic alliances for your business or for other businesses and make residual cash flow for $0 investment.. that’s what I do lol. No money, no risk, little time, 20+ years working from home. Just connect companies and take a %, use the Internet to do it locally or globally, be the intermediary & connect companies…. ;-)
Most people think about building a site to make money and passive income. But you actually can buy an existing website to make a passive income. I have many friends who don’t like to write and create content for their website, so they just pay people to do that for them. They only care about SEO, and they want it to be well ranked in Google. It’s entirely ok, but if you don’t want to be a website creator and entrepreneur, you can buy a website and manage it like a business.
One aspect you might want to add to your scoring is “inflation protection”. At one end, bonds and CDs generally pay a fixed nominal coupon that doesn’t rise with inflation. Stock dividends and Real estate rents (and underlying property value) tend to. Not reallly sure how P2P lending ranks- though I suppose the timeframes are fairly short (1 year or less?) and therefore the interest you receive takes into account the current risk free rate + a premium for your risk. Now that I think about it, P2P lending probably deserves a lower score in the activity column than bonds too (since you probably need to make new loans more often).

Additionally, if you wrote a book and receive royalty checks, that income is also passive and not subjected to self-employment taxes. But, if you write several books or make updates to an existing book (like this one) then you are materially participating in your activity and your income is earned income. And Yes, you would pay self-employment taxes on that income.
Nobody gets early FI investing in bonds, CD’s, or even stocks unless they make a huge income or are extremely frugal or a combination of both. Paper assets just don’t provide enough returns. Business income can be great but it is typically not as semi-passive as I would like and there is a relatively high failure rate. That is if you can monetize an ideal to begin with. RE investing needs to be higher ranked IMO as a way that the “average guy” can become FI.

Do you not consider is passive because you are actively blogging all the time to create it? Or do you just not want readers to know how much money you generate from blogging activities?
Proof of participation. You can use any reasonable method to prove your participation in an activity for the year. You don’t have to keep contemporaneous daily time reports, logs, or similar documents if you can establish your participation in some other way. Special rules regarding passive activity losses were enacted in 1986 to limit the amount you could reduce your tax liability from passive income. However, you can still reduce your non-passive income up to $25,000 if your income is below $150,000 and you actively participate in passive rental real estate activities. This amount is phased out between $100,000 and $150,000. Other than this exception, you may only claim losses up the amount of income from the activity. Losses that can not be claimed are carried forward until the property is disposed of or there is adequate income to offset the loss. Real property and other types of investments, if they qualify, may also be used in a 1031 exchange to avoid paying taxes on the income from the sell of the property. This only applies if the proceeds from the sell are used to purchase a similar investment.
