We’ve discussed how to get started building passive income for financial freedom in a previous post. Now I’d like to rank the various passive income streams based on risk, return, and feasibility. The rankings are somewhat subjective, but they are born from my own real life experiences attempting to generate multiple types of passive income sources over the past 16 years.
Special rules regarding passive activity losses were enacted in 1986 to limit the amount you could reduce your tax liability from passive income. However, you can still reduce your non-passive income up to $25,000 if your income is below $150,000 and you actively participate in passive rental real estate activities. This amount is phased out between $100,000 and $150,000. Other than this exception, you may only claim losses up the amount of income from the activity. Losses that can not be claimed are carried forward until the property is disposed of or there is adequate income to offset the loss. Real property and other types of investments, if they qualify, may also be used in a 1031 exchange to avoid paying taxes on the income from the sell of the property. This only applies if the proceeds from the sell are used to purchase a similar investment.
What I find most interesting is the fact that I had never considered options like LendingTree or realityshares for other income sources. Investing in property has been too much of bad luck for people that I know personally, so I am interesting in getting involved in a situation where I would have to be dealing with maintenance issues or tenants. There are services for you to do that, but I had not come across any that didn’t eat most if not all of the earnings. Then again, I live in the NY area. Investing in the midwest would not be reasonably possible for me, directly, but reading about realityshares is something I am going to look into further. That might be a real possibility.
The amount you have at risk in any activity is reduced by any losses allowed in previous years under the at-risk rules. It may also be reduced because of distributions you received from the activity, debts changed from recourse to nonrecourse, or the initiation of a stop loss or similar agreement. If the amount at risk is reduced below zero, your previously allowed losses are subject to recapture, as explained next.
Whether you take a “distribution” (aka free-cash-flow) in the form of a dividend, interest payment, capital gain, maturing ladder of a CD, etc, you are still taking the same amount of cash out of your portfolio. Don’t fall for the trap of sub optimizing your overall portfolio’s performance because your chasing some unimportant trait called “income”.

The big difference in Real Estate is leverage which can be either good or bad depending on your timing and wiliness to stay long term and ride out the dips. Think about having one million dollars in single family California Real Estate in 2012, in November 2013 it’s now worth 30-50% more, timing is important but staying in the game long term is what it’s about.
But then figure out your unique selling proposition, what advantage you can offer that the market currently lacks. “My advantage in the passive income marketing space is that I’m not afraid to share my failures or where my income comes from,” says Flynn, who details his impressive income every month. “Transparency is huge,” he says. Referring to the personal bio on his LEED exam site, he says, “You might think I’m not benefitting from putting my story on there, but it helps me establish a relationship with people there. Gain on the disposition of an interest in property generally is passive activity income if, at the time of the disposition, the property was used in an activity that was a passive activity in the year of disposition. The gain generally isn’t passive activity income if, at the time of disposition, the property was used in an activity that wasn’t a passive activity in the year of disposition. An exception to this general rule may apply if you previously used the property in a different activity.
We have 1 rental at the moment and we are renovating the second one. Last year we generated over $14,000 net passive income (after mortgage payments and taxes) from one apartment, and all I had to do was go in to inspect the property 3 times to make sure the tenants weren’t destroying it! It turned out they kept it in perfect condition and they were lovely people! Call me lucky.
Diverse income streams are a cornerstone of wealth creation. For busy entrepreneurs, putting all of your eggs in a single basket – even if that basket is your startup – is a bad idea. As you begin to generate revenue, place at least 10% of your revenue into an investment fund. I personally leverage mutual funds to provide consistent returns of the stock market while minimizing my risks associated with the volatility of individual stocks.
What are your thoughts on an Immediate Annuity as a passive income vehicle? I suppose it’s not a great investment since you never get your principal back, but the risk is zero and the cash flow is fairly good, approaching 6% currently. And, since you are guaranteed payments for life, you may not care that you never see your principal again anyway since you’ll be dead!
Speaking from our own experience, you can’t be a passive McDonald’s franchisee. Every McDonald’s potential franchisee will need to complete at least thousands of hours of training before he/she would be approved to acquire a franchise and only if he/she has the financial resources to acquire a franchise. It could take years before one would get a single store franchise. Until the franchisee eventually has acquired multiple stores and established his/her own management team, the franchisee would have to put his/her nose to the grindstone and work his/her ass off every day. I won’t call it a passive investment by any stretch of imagination.
2. Repairs: Slightly more ambiguous than their interest deduction counterpart, repairs can only be deducted in the event that they are ordinary, necessary, and reasonable in amount. That said, repairs can only be deducted in the year in which they are made. Common repairs that can be deducted from your taxes come April are fixing leaks, repainting, plastering, replacing broken windows and fixing floors.
Last, but certainly not least, you could get yourself a cash back credit card. This would enable you to make some extra cash by spending money that you were already going to spend. You even have a ton of options to choose from, depending on your spending style. So whether you spend a lot at restaurants, grocery stores or traveling, there will be a card that can earn you cash back. Usually you can earn 1% cash back, but some cards even offer 5% on special categories.
I think also a very good way to earn a nice passive income is investing in Cryptocurrency, especially in Masternode Cryptocurrencies, which provide a passive income in coins, also those carefully picked coins grow in value, so it’s a double gain! You’re personally liable for a mortgage, but you separately obtain insurance to compensate you for any payments you must actually make because of your personal liability. You’re considered at risk only to the extent of the uninsured portion of the personal liability to which you’re exposed. You can include in the amount you have at risk the amount of any premium which you paid from your personal assets for the insurance. However, if you obtain casualty insurance or insurance protecting yourself against tort liability, it doesn’t affect the amount you are otherwise considered to have at risk.
In most cases, all rental real estate activities (except those of certain real estate professionals, discussed later) are passive activities. For this purpose, a rental activity is an activity from which you receive income mainly for the use of tangible property, rather than for services. For a discussion of activities that aren’t considered rental activities, see Rental Activities in Pub. 925.
Nonetheless, there is still benefit to capturing the losses on a tax return. When you sell a primary residence, up to $500,000 of capital gain for a married couple ($250,000 for a single person) may be excluded. Unfortunately, rental properties are not awarded this gain exclusion. Instead, any losses that the property generates over the years can be accumulated and offset with the gain upon disposition.
One of the biggest advantages of passive income is that it works when you aren’t working. The more passive the income, the less work that is involved at all. This appeals to my inherent laziness. But consider a high-powered surgeon. Sure, her hourly rate, while she is operating, is astronomical. But as soon as she walks out of the OR, that income stream stops until she scrubs in again. Vacation? Not only is there no income stream, but there is likely a negative one due to overhead. When a passive earner is on vacation, that income stream, small as it may be in comparison to the surgeon, keeps right on working. In terms of the returns, peer-to-peer lending can be profitable, particularly for investors who are willing to take on more risk. Loans pay a certain amount of interest to investors, with the highest rates associated with borrowers who are deemed the biggest credit risk. No matter what, if you own something, you will have to put some effort towards it, yes. Even if you are as hands-off as possible, you may need to use your brain occasionally. Although I would say with mine, I might have to use my brain for a total of a 30 minutes or less a year. The objective of the second layer of tax is to achieve what historically was called the principle of integration.

Instead of being a consumer on Udemy you can instead be a producer, create your own video course, and allow users to purchase it. This is a fantastic option if you are highly knowledgeable in a specific subject matter. This can also be a great way to turn traditional tutoring into a passive income stream!
